2. Stress Testing a Commercial Loan Portfolio: A Top-Down Approach
Assessing Downside Economic Risks
Stress testing or so-called scenario analysis is becoming
an increasingly vital diagnostic tool in risk mitigation, with financial regulators
emphasizing its use in banking institutions of all asset sizes. The issue is
clearly taking center stage as an economic downturn looms while commodity prices
are under serious upward pressure. Basel II modeling requirements and the recent
subprime crisis instill a further need to employ stress-testing tools, a fact
that affects banks big and small. The challenge is that conventional methods
of stress testing a commercial portfolio do not adequately address the uneven
impacts of a downside economic scenario on industry performance and, in turn,
an industry’s
probability of default. Some industries lose and some win, as determined by
an industry’s relative sensitivity to economic factors and supply chain
linkages. Using a methodology developed by IBISWorld and RMA, this session
helps identify which industries will be hit hardest if a recessionary climate
is the state-of-play, and where the lending opportunities reside in a downside
scenario.
